The first is where the source and target pages link to each other. Often called reciprocal linking, Google advises you not to do this unless the links are contectual, have supporting contwent and add value to the visitors to either site. For example, if you sell woolly socks for trekkers then a link to a trekking site may be relevant. The trekking site may then link to the woolly sock site from a 'what to wear' page. These would be good links. Some directories used to require an inbound link before approving a listing. These are bad links.

Link building is the process where you seek to gain inbound links from relevant, authoritative and respected sites. They are not easy to come by and can take months to obtain. One way you can get these links it to become an authority on a particular topic. Other site may well link to you as a source of information.

The general rule is: the easier a link is to obtain, the lower the value of that link.

    To summarize what fisicx said:

    Link exchange = BAD

Link building = GOOD, assuming that it is based on attracting links due to the quality of your content

Thanks for providing the details in short and in my opinion link exchange is also good if done ethically, i.e. if we exchange the links for genuine reason but not just for boosting up the page rank then it will be good. For example: Consider a web design firm that keeps its partners link in its portfolio and the same partner also keep that design firm link under the developed by column. This also counts as link exchange, but only problem is that when link-exchange done in ring format. Tell me your opinion.

Link exchanging is the process of making your website link with your partner’s websites links a ring chain to get more traffic.
Whereas link building is a comprehensive way of getting a link from authority site by meaningful method.

A link exchange is a method of trading links with other web sites. A link exchange is a process of trading links with other web sites. Link exchanges have been going on since the beginning of the World Wide Web.
